LESSON 23: BANKING

Deep Explanation: Banking is not just one simple task; it is a combination of different businesses. Banks act as a bridge between people who have extra money (savers) and people who need money (borrowers). They provide services like pooling savings, making loans, diversifying risks, and providing access to the payment system (like checks and ATMs). There are three main types of depository institutions: Commercial Banks (for businesses and consumers), Savings Institutions (for home mortgages), and Credit Unions (non-profit for specific groups).

Example: Imagine you have 5,000 rupees saved in a box at home. It’s just sitting there. You take it to a bank. The bank takes your 5,000 and combines it with money from thousands of other people to give a big loan to a person who wants to open a small grocery store. This is “pooling of savings.”

Q1. What is the main difference between a Commercial Bank and a Credit Union?

Answer: Commercial banks are for-profit and serve everyone, while Credit Unions are non-profit and owned by members with a common bond. Example: A big bank in the city vs. a small union for only teachers of a specific school.

Q2. Why do banks provide “Accounting and record-keeping” services?

Answer: To help customers track their spending and income accurately without doing it manually. Example: Getting a monthly bank statement that shows exactly where you spent your money.

Q1. Which type of bank relies more on borrowing for their funding?

Answer: Money center banks. Reason: They are very large and operate in global markets, often borrowing from other financial institutions.

Q2. What is the primary goal of any bank?

Answer: To make a profit. Reason: They earn more from loans than they pay to depositors.

  1. True or False: Savings institutions primarily serve large corporations.

Answer: False. Reason: They primarily serve households and individuals for mortgages.

Q4. What does “pooling savings” mean?

Answer: Collecting small amounts of money from many people to make large loans. Reason: It allows small savers to participate in large-scale lending.

Q5. What is a “Community Bank”?

Answer: A small local bank focused on local consumers and small businesses. Reason: They have a deep understanding of the local area.

Q6. What is the “Balance Sheet Identity”?

Answer: Total Assets = Total Liabilities + Bank Capital. Reason: Everything a bank owns must be paid for by either what it owes or its own money.

Q7. Which institution is non-profit?

Answer: Credit Unions. Reason: They are owned by their members.

Q8. What is the “payment system”?

Answer: The mechanism used to settle transactions (checks, cards, etc.). Reason: It allows money to move easily in the economy.

Q9. Why is diversification important for banks?

Answer: To reduce risk by not putting all money into one type of loan. Reason: If one borrower fails, others will still pay.
